Why Crypto Correlations Break Down When Markets Become Volatile

Crypto correlations can appear dependable until volatility exposes the differences in liquidity, leverage and market structure between individual assets.

Correlation measures the strength and direction of the relationship between two variables over a given period. It does not mean that two assets will produce identical returns. Two cryptocurrencies can remain positively correlated while one rises or falls far more sharply than the other. The distinction becomes particularly important during liquidations, sudden liquidity shocks and periods of broader market stress.

The Aug. 20 crypto rebound provided a clear example. Bitcoin gained about 10.3% during the session, while Ether rose roughly 18.3% to around $2,274, according to Investing.com market data. XRP also participated in the rally but gained about 14.7% on Aug. 20, based on XRP historical market data.

The assets moved in the same general direction, but their returns differed substantially.

That is the central point: market stress does not necessarily eliminate relationships between cryptocurrencies. Instead, it changes the forces determining how strongly each asset responds.

One Market Hides Several Liquidity Systems

Crypto is often discussed as a single market, but liquidity is distributed unevenly across assets, exchanges and trading pairs.

Bitcoin, Ether and Altcoins Do Not Share the Same Market Depth

Bitcoin generally benefits from deeper liquidity, broad derivatives markets and access through regulated investment products. Those characteristics can make it easier for the market to absorb large orders than in smaller crypto assets.

Ether occupies a different position. It trades as a major crypto asset while also serving as collateral across decentralized finance, supporting staking activity and powering transactions across the Ethereum ecosystem. Its price can therefore react to broad market conditions and Ethereum-specific developments at the same time.

Smaller altcoins often operate with thinner order books and less available liquidity. When market makers reduce exposure or available depth falls, relatively modest orders can produce disproportionately large price movements.

S&P Global research on crypto market liquidity describes digital-asset liquidity as highly fragmented, with trading activity varying considerably by exchange, asset and market. It also notes that shallow market depth can increase the price impact of large trades.

That fragmentation becomes more important during periods of volatility because liquidity visible during calm conditions may not be available in the same size once markets begin moving rapidly.

Correlation Can Weaken Even Under a Common Shock

A broad market catalyst can affect most cryptocurrencies simultaneously without producing identical price moves.

During stressed conditions, some traders may rotate toward deeper markets such as Bitcoin or toward stablecoins when liquidity becomes a priority. That behavior is not universal, but differences in market depth can cause assets exposed to the same event to respond very differently.

Thin order books can also magnify short squeezes. If available sell-side liquidity is limited, forced buying from liquidated short positions can push smaller assets higher much faster than Bitcoin in percentage terms.

Correlation can even weaken temporarily when investors sell profitable positions to cover losses elsewhere.

The catalyst may therefore be shared while the final market reaction depends on liquidity, positioning and leverage.

Leverage Turns Common Direction Into Unequal Damage

Leverage can cause cryptocurrencies to fall or rise together, but it rarely affects them equally.

Liquidations Amplify Thin Markets

Leveraged positions are closed when collateral requirements can no longer be maintained. Once liquidations begin, forced buying or selling can intensify the original move.

If falling prices trigger long liquidations, forced selling can push prices lower and activate additional liquidations.

The same mechanism works in reverse during a short squeeze. Rising prices force short positions to close, generating additional buying pressure.

These feedback loops can be especially aggressive in markets with limited depth because every forced order has a greater potential impact on price.

This means two highly correlated assets can experience the same liquidation event but suffer very different percentage moves.

October 2025 Showed How Severe Deleveraging Can Become

The October 2025 crypto crash provided an extreme example.

According to CoinGlass’ 2025 Crypto Derivatives Market Annual Report, combined long and short liquidations exceeded $19 billion on Oct. 10, with roughly 85% to 90% of the liquidations coming from long positions. CoinGlass described the episode as the most severe deleveraging event in its 2025 sample.

The important point for correlation analysis is not simply that many cryptocurrencies declined together.

The scale of the losses depended on how much leverage had accumulated in each market, the liquidity available when positions were forced closed and the depth of the corresponding order books.

The August Rebound Showed the Same Mechanism in Reverse

The Aug. 20 rebound demonstrated the opposite side of the process.

Bitcoin climbed above $72,000 during the rally, while crypto markets recorded roughly $3.1 billion in short liquidations over two days, according to CoinMarketCap’s report on the short squeeze.

The rally affected Bitcoin, Ether and altcoins simultaneously, but percentage gains varied considerably.

That is precisely why correlation should not be interpreted as equal sensitivity to the same market event.

Asset-Specific Risks Matter More During Stress

Calm markets can encourage investors to treat cryptocurrencies as a single risk basket.

Volatility exposes the weakness of that assumption.

Each Asset Has Its Own Sources of Risk

Bitcoin has its own liquidity structure, institutional ownership profile, derivatives market and ETF-related flows.

Ether is influenced by many of the same macro forces but also carries exposure to Ethereum-specific factors, including staking, decentralized finance activity, network usage and its role as collateral.

Smaller tokens may face additional risks related to concentrated ownership, limited exchange liquidity, token unlocks, protocol developments or dependence on a relatively small group of market makers.

Those differences may have limited impact when markets are stable.

During periods of stress, they can become decisive.

Q2 2026 Demonstrated the Difference in Drawdowns

The second quarter of 2026 provides another useful example.

CoinGecko’s 2026 Q2 Crypto Industry Report recorded a 14.2% decline for Bitcoin and a much steeper 25.4% decline for Ether during the quarter.

Meanwhile, CoinDesk’s Q2 2026 Digital Asset Review reported that Solana declined about 11.5% over the same period.

All three assets finished the quarter lower, but the magnitude of their losses differed substantially.

A shared negative direction therefore offered little information about the amount of risk an investor actually experienced.

Relative Performance Matters as Much as Dollar Returns

Dollar-denominated returns are also only one way to evaluate performance.

Comparing an altcoin against Bitcoin can reveal whether it is genuinely outperforming the wider crypto market or merely rising because the entire asset class is moving higher.

An altcoin can gain against the dollar while simultaneously losing value against Bitcoin.

During volatile periods, that relative performance can provide additional information about where liquidity and investor demand are concentrating.

Correlation Windows Can Mislead Investors

Correlation itself also depends heavily on the period being measured.

High Correlation Does Not Mean Equal Drawdowns

A 30-day correlation can remain high even when one cryptocurrency falls twice as much as another.

Two assets may move in the same direction on most trading days while exhibiting dramatically different volatility, drawdowns and recovery periods.

A rolling correlation can also change quickly when the underlying market regime changes.

That makes correlation useful for describing historical co-movement, but much less useful as a standalone prediction of future risk.

Correlation also does not establish causality. Assets can move together because they are responding to the same external factor rather than because one asset is directly driving the other.

What Investors Should Monitor Alongside Correlation

Correlation becomes more informative when combined with other measures of market structure.

Investors can examine beta to assess relative sensitivity to broader market movements, market depth to understand how easily orders can be absorbed, funding rates to identify potentially crowded derivatives positioning and open interest to monitor the amount of leveraged exposure remaining in the market.

Liquidation concentrations can provide another layer of context because they show where forced buying or selling could accelerate an existing move.

Market depth is particularly important. S&P Global notes that shallow depth makes it easier for relatively large trades to move prices significantly, while greater depth and lower slippage are characteristics of more liquid markets.

None of these indicators provides certainty on its own.

Together, however, they provide a much more complete picture than correlation alone.

Why Crypto Correlations Break Down Under Pressure

Crypto correlations are useful descriptions of how assets have moved together over a particular period.

They are not promises about how those assets will behave during the next market shock.

When volatility increases, liquidity and leverage often determine how quickly stress spreads through the market. Asset-specific exposures then help determine how large the final move becomes.

Bitcoin, Ether and altcoins can therefore respond to the same catalyst while experiencing very different gains, losses and recovery patterns.

For investors, the practical conclusion is straightforward: correlation should be considered alongside market depth, leverage, funding rates, open interest, liquidation risk and relative performance rather than used in isolation.

Crypto assets can move together without behaving alike. That distinction matters most precisely when markets become volatile.
